In the Shafi’i madhhab it’s not haram, it’s disliked. Iman al-Nawawi commentary on this hadith is this, “The scholars are agreed that isbaal (garment below the ankle) out of arrogance is haram. As for isbaal without arrogance, the correct opinion is that it is makruh (disliked) and not haram. The hadith that are absolute (condemning isbaal without mention of arrogance) are interpreted in light of those that specify arrogance”

It’s because the kings/wealthy people of the time used to wear long cloaks/robes that dragged on the flow to display wealth and that they can afford to mess up their clothes basically displaying arrogance.
